If you get the Create Image from CD prompt then see if you can navigate to the target computer's D-Drive.
If so send the ISO to the target D-Drive.
Then we need to sort out how to boot that drive rather than C.

I completed the ISO on my working laptop. And I then copied it over to the laptop that needs to be re-installed on its D-Drive -

OK ... appears we are getting along although I must add from here on out this is experimental. Proceed at your own risk. I will provide the best knowledge I can find but I have never done this my self.
That being said:
On the target computer go to My Computer and right click and choose Properties
Choose Advanced then Startup and Recovery then Settings
System Startup choose Edit
You should see something akin to this
[boot loader]
timeout=30
default=multi(0)disk(0)rdisk(0)partition(1)\WINDOW S
[operating systems]
multi(0)disk(0)rdisk(0)partition(1)\WINDOWS="Micro soft Windows XP Professional" /fastdetect /NoExecute=OptIn
What you want to change is this:
rdisk(0) to rdisk(1)
This should change the boot from the C partition to the D.

What do I do with the ISO image?
I have a bunch of files on this drive so I will copy them somehwere else incase of a problem :-)
But am confused about the ISO file.....will the BOOT simply see this ISO file?

Yes. A successful ISO is a boot device. It should boot the XP CD.
When I reboot I get 2 options-
Default boot and XP Boot
It does not boot to the ISO
But atleast it allows me to boot :-)
So there are two rdisk(0) options I changed the first -
Were getting closer but its not booting the ISO-
As to the options you should change all (both)

hmm it still did not work--
However the oddest thing happened....I have tried every type of CD/DVD, etc in my drive and nothing worked so I thought it was broken.
Well for some odd reason I tried the Sys Recovery CD's that came with the laptop and what do you know!!!! Doh!!!!!!!!!!!! The darn thing booted and is now in the restore process of deleting drive-C
