I have had nearly the exact same problem occur to my system running 98 as well. I received a slightly different error message but I am not sure whether that is relevant.
I tried the SCANREG/RESTORE
Fortunately I did not receive the error message upon restart but the same thing has occurred and only my wallpaper loads with no icons or start menu. ctrl alt delete shows that there are no programs running which is the same thing that was happening when I got the error message.
I can not find any solution to this on the Windows website. I have been looking for a solution to this all over the web and the only things I can find talk about reinstalling windows but they all talk about how to do it once windows is already running.
Furthermore, I do not have windows 98 on disc and I can not find the manufacturer system cd. I downloaded windows 98 on my laptop but I have no idea how to how to burn this to a cd that my desktop will recognize as an installation.
I am lost.
Any help would be greatly appreciated.

I have split your thread from the original topic which you posted to.

For example, if you are browsing the Forum and see a member has posted a question with a problem very similar to your own, PLEASE DO NOT post in the same thread and say "I have this problem also! please help!" Instead simply click the new thread button and ask your question in your own thread. There are a ton of reasons for this but the main one being that although your problem sounds the same, it will most likely require a different solution.

Is this desktop system a proprietary/brand name system? (ie; Dell, Hewlett Packard, Compaq, IBM, Gateway, etc)
On some of these systems the O/S setup files are stored in a directory in the root of C:. Setup files can sometimes be found in c:\windows\options\cabs.
If you can't find such, or are unsure, when you boot the system, start tapping the Ctrl key right after the initial bios etc screens. (Usually when you see the "Starting Windows 98" text.) You have to be quick. This should bring up the MS Windows 98 Startup Menu. Choose "Command prompt only".
Place a blank formatted floppy in your A: drive. At the C:\> prompt, type in dir/a/o> a:\cdirlist.txt and hit Enter. This will copy the directory listing to a text file on the floppy. Using the Advanced posting option here, attach this file to your next post. ("Manage Attachments" under Additional Options below the posting box.)
